Though I still don't have a solution to this problem from Flare, I have found a workaround that works as a band-aid.
If you have Adobe Acrobat Pro, you can edit the text of the pdf after it is created. Select Tools>Advanced Editing>Touch-up Text. This allows you to go in to the ToC and insert the chapter number in each line (1-, 2-, 3-, etc).
It is a real pain, but it does work.

The 4.1 udpate fixes this problem. The 'What's New' topic in the help says that the fix addresses a page number issue in the indexing, but it also fixes the page numbering in the ToC of the PDF.
I could hardly believe my eyes when I regenerated the pdf and the ToC was perfect. It is so nice to have a company respond with fixes so quickly. This will make my like so much easier and will help me close some customer reported ToC issues to boot.
